PEO contracts are not light reading. They run long, the co-employment language is unfamiliar to most buyers, and the terms that matter most are often buried in sections that look routine at first glance. For engineering firms, the stakes are higher than they are for most employers because engineering work sits at an unusual intersection: licensed professionals, project-based staffing cycles, multi-state deployments, and professional liability exposure that a standard PEO agreement was almost certainly not drafted with in mind.
The good news is that most contract problems do not come from bad-faith providers. They come from terms that buyers did not fully understand at signing. A clause that seems like standard boilerplate can mean something very specific when a field engineer files a workers’ comp claim mid-project, or when headcount drops by a third between project phases, or when a licensed engineer needs to work in a state where the firm has no prior registration history.

Engineering firms often fit none of those descriptions, and that mismatch creates pressure points that show up in contract terms.
Start with multi-state licensing. Engineering firms frequently deploy licensed professionals across state lines as projects require it. Professional engineering licensure is state-specific, and some states also require firms to register as engineering entities before their employees can practice there. A standard PEO agreement may handle multi-state payroll and tax compliance without ever addressing the professional licensing side. That gap is not the PEO’s fault, but it is the client’s problem if it goes unresolved. The contract should specify, or at minimum acknowledge, how licensing and firm registration obligations are allocated between the two parties.
Then there is headcount volatility. Engineering employment tends to move with project cycles. A firm might add fifteen engineers for a large infrastructure project and reduce by ten when the design phase closes. That kind of swing interacts differently with the two primary PEO pricing models. A per-employee-per-month (PEPM) structure charges a flat fee for each active employee, so your cost tracks directly with headcount changes. A percentage-of-payroll model charges based on total compensation, which means a surge in overtime or project bonuses during a busy phase inflates your fee even if headcount stays flat. Neither model is inherently better, but understanding which one your contract uses, and how it behaves during your actual employment cycles, is essential before you sign.
Finally, co-employment in an engineering context requires a clear line between the PEO’s employer-of-record role and the client’s control over professional work. The PEO handles payroll, benefits, and HR administration. The engineering firm directs the technical work, assigns project responsibilities, and is accountable for the professional judgment its licensed engineers exercise. That line matters enormously for professional liability purposes. If the contract does not draw it clearly, you may face ambiguity about who is responsible when a claim arises from the work itself.
The Co-Employment Clause: Where Responsibility Actually Lives
The co-employment section of a PEO agreement is where the division of responsibilities is supposed to be spelled out. In practice, the quality of that section varies considerably across providers. A well-drafted clause will enumerate specific responsibilities on each side. A poorly drafted one will use broad language that sounds reassuring but leaves real gaps.
On the PEO’s side, the agreement should clearly assign responsibility for payroll tax filing and remittance, benefits plan administration, workers’ compensation coverage under the master policy, and HR compliance functions like I-9 processing and ACA reporting. These are the administrative functions the PEO is taking on. If the contract describes them in vague terms like “HR support” or “employment services,” ask for specifics.
On the client’s side, the agreement should confirm that the engineering firm retains control over day-to-day work direction, project assignments, professional conduct standards, and supervision of licensed professionals. This is not just a formality. It reflects the actual structure of co-employment and protects the client’s authority over the work product its engineers produce.
Professional liability is a specific concern for engineering firms that the co-employment section should address directly. Standard PEO coverage arrangements, including workers’ compensation and employment practices liability, do not extend to professional liability claims. If a licensed engineer’s design error causes a project failure, the resulting errors and omissions (E&O) claim falls outside the PEO’s coverage umbrella. Most PEO agreements exclude professional liability either explicitly or by implication. The better contracts state this directly. If yours does not, ask the provider to confirm in writing where that line sits, and make sure your firm’s own professional liability coverage is not inadvertently affected by the co-employment structure.
Indemnification provisions deserve careful reading in both directions. Many PEO agreements require the client to indemnify the PEO for employment-related claims that arise from the client’s direction of work. That is a reasonable allocation of risk, since the client controls how employees are supervised and assigned. But the reverse obligation should also be present: the PEO should indemnify the client for claims arising from the PEO’s own administrative errors, such as a payroll tax filing mistake or a benefits enrollment error. Asymmetrical indemnification that protects only one party is a flag worth raising before you sign.
Pricing Mechanics and Fee Transparency
PEO pricing is more complex than it appears on the surface, and engineering compensation structures have a way of making that complexity more expensive. Before you sign, you need to understand exactly how fees are calculated and what counts as the base for any percentage-based charges.
The contract should state clearly whether the fee model is PEPM or a percentage of gross payroll. If it is percentage-based, the agreement must define what “gross payroll” includes. Engineering compensation often includes project bonuses, overtime, per diem allowances, and performance incentives. If those are included in the base, a busy project phase with heavy overtime can produce a fee spike that has nothing to do with the complexity of the HR services being provided. Ask the provider to show you how the fee would calculate against a realistic payroll scenario for your firm, including a high-activity period.
Pass-through costs are a separate category that deserves its own scrutiny. Workers’ compensation premiums, benefits plan premiums, and state unemployment insurance taxes are typically passed through to the client rather than bundled into the base fee. The contract should define what “at cost” means for each of these. Some providers pass these through with no markup. Others apply an administrative load or a spread. Neither approach is inherently wrong, but the contract should state it explicitly rather than leaving it ambiguous. Annual renewal and rate adjustment provisions are easy to overlook when you are focused on the initial terms. Many PEO contracts allow the provider to adjust pricing at renewal with limited notice, sometimes as little as 30 days. For an engineering firm managing multi-year project budgets, a mid-contract or at-renewal rate increase can create real cost model problems. Look for language that specifies how much advance notice is required before a rate change takes effect, whether rate adjustments are capped or tied to an index, and what your options are if the new rate is not acceptable. If the contract is silent on these points, the provider has significant flexibility to reprice at renewal, and you have limited recourse.
Workers’ Compensation Coverage in Engineering Environments
Workers’ compensation is one of the primary reasons smaller engineering firms pursue PEO arrangements. Access to the PEO’s master policy can provide coverage at rates that a standalone firm would struggle to match, particularly if the firm employs field engineers whose work is classified under higher-risk class codes. But the coverage terms deserve close attention before you assume the arrangement works the way you expect.
Class code assignment is the starting point. The NCCI (National Council on Compensation Insurance) maintains the classification system used in most states, and engineering roles span a meaningful range of codes depending on the nature of the work. An office-based structural design engineer carries a very different risk profile than a field engineer supervising construction on an active project site. The contract, or the associated workers’ comp documentation, should specify which class codes apply to which roles in your firm. A blended rate that lumps all engineers into a single classification can either overcharge you for low-risk office work or undercharge in ways that create audit exposure at policy year-end.
Multi-state coverage is another practical concern for engineering firms that deploy employees across state lines. PEO master policies typically cover all client employees, but the contract should confirm that coverage extends to all states where your engineers are assigned on projects, not just the states where you have a permanent presence. If a field engineer is deployed to a new state for a six-month project, you need to know that the workers’ comp coverage follows them.
Tail coverage is the provision that gets overlooked most often, and it matters most when the relationship ends. If a workers’ comp claim originates during the PEO term and the relationship terminates before the claim is fully resolved, who administers and funds the remaining claim costs? Some PEO contracts include explicit tail coverage provisions that address this. Others do not, leaving the client in an ambiguous position when they transition to a new provider. Engineering firms that change PEOs mid-project, which is not uncommon given project-driven timelines, need a clear answer to this question before they sign and before they exit.
Termination, Transition, and Exit Provisions
Exit provisions are where many buyers do the least reading and later do the most regretting. The terms that govern how you leave a PEO relationship have real operational consequences, particularly for engineering firms whose project timelines rarely align with calendar-year contract assumptions.
Notice periods vary widely across providers. Some contracts require 30 days’ written notice to terminate. Others require 60 or 90 days. A few require notice aligned to specific dates, such as the end of a benefits plan year. For an engineering firm that needs to exit a PEO relationship when a major project concludes or when a new project requires a different staffing structure, a 90-day notice requirement can create a significant gap between when the business need arises and when the transition can actually happen. Read the notice provision carefully and consider whether it fits how your firm actually operates.
Data portability is a practical concern that often goes unaddressed until the moment of exit, when it becomes urgent. When the PEO relationship ends, the client needs to retrieve employee records, payroll history, W-2 data, and benefits enrollment information. The contract should specify what data the client receives, in what format, and within what timeframe after termination. If the contract is vague on this point, you may find that data retrieval after exit is slower, more manual, or more expensive than you expected. For firms with project-based employment histories, where documentation of hours and assignments matters for billing and compliance purposes, this is not a minor administrative detail.
Termination-for-cause provisions protect both parties when something goes materially wrong. The client’s right to exit for cause should cover events like the PEO losing its CPEO certification from the IRS, failure to remit payroll taxes on time, or evidence of financial instability that puts the client’s tax obligations at risk. These are not hypothetical concerns. The IRS CPEO program exists in part because the federal employment tax liability allocation between a CPEO and its clients is different from a non-CPEO arrangement, and a PEO that loses certification mid-contract changes the client’s exposure. The contract should name these events explicitly as triggers for a penalty-free exit, rather than leaving the client to argue that a material breach occurred after the fact.
Questions to Ask Before the Contract Is Final
Reading the contract carefully is necessary, but it is not sufficient. The way a PEO responds to direct questions about specific scenarios tells you a great deal about how well the agreement actually covers your firm’s situation.
Ask the provider to walk through a scenario that is specific to your firm. Pick something realistic: a licensed engineer who needs to be deployed to a new state three months into the contract, a layoff of ten employees at project completion, or a workers’ comp claim from a field assignment in a state where you have not previously had employees. If the provider can answer clearly and point to the relevant contract language, that is a good sign. If the answer is vague, or if the provider needs to “check with the team,” the contract likely does not address it as clearly as it should.
Request a sample invoice alongside the contract. This is one of the most practical steps you can take before signing. Map every fee line in the sample invoice to a specific provision in the contract. Discrepancies between what the contract describes and how billing actually appears are a common source of disputes, and they often indicate that the pricing model is more layered than the contract language suggests. If you cannot reconcile the invoice to the contract, ask the provider to do it with you. Their ability to do so clearly is itself informative.
Confirm whether the PEO holds CPEO certification from the IRS. Under a CPEO arrangement, the certified PEO assumes sole liability for federal employment taxes on wages it pays. Under a non-CPEO arrangement, both the PEO and the client may carry exposure for those taxes. For engineering firms with highly compensated engineers, the payroll tax amounts involved are significant, and the allocation of liability is a meaningful financial and compliance consideration. The IRS maintains a public list of certified CPEOs, so this is easy to verify independently. Do not rely solely on the provider’s representation.
Putting It All Together Before You Sign
The core diagnostic principle is straightforward: a PEO contract written for a retail business or a general staffing operation is not automatically suited to an engineering firm. The specific characteristics of engineering work, multi-state professional licensing, project-driven headcount cycles, professional liability exposure, field versus office class code distinctions, and high-wage compensation structures, require contract language that addresses them directly rather than by implication.
Price matters, but contract terms determine whether the arrangement actually works for your firm when something unexpected happens. Two providers with similar pricing can have very different answers to the questions raised in this article. The provider with clearer co-employment language, explicit class code assignments, defined tail coverage, and reasonable exit provisions is almost always the better choice, even if their base fee is slightly higher.
Compare providers on both dimensions before you commit. Review the contract language side by side, not just the pricing summary. Ask the scenario-based questions and evaluate the quality of the answers. If you are approaching a renewal, apply the same scrutiny to the renewal terms that you would apply to a new agreement.
